Is this guy losing his "Spoils" ability when he goes to level 3? It only appears on the level 2 card.

Yes, he does lose it upon going to level 3. However, his level three is worth 2 victory points.

At level 2, he's still training to be a Sentinel, so he's hitting up the armory for gear. Note that at Level 3 he jumps to an 8 Strength, which triggers some special abilities on weapons.

The Spoils shouldn't be missed if he's done his job
