It would be unusual to want to set you animals free, but what if you had no way to cook them, and you had 3 Sheep and 2 Cattle before breeding and room for no more animals? Could you get rid of one of your sheep to make way for a baby cow?

Yes, you can always let any animals go free at any time.

My understanding is you can take animals you don't have room for. They just run away. A bigger question would be what if you had 1 sheep in your house and no room for more and no cooking improvement. Could you take 3 sheep and let them run away to keep your opponent from taking them?

Where in the rules does it say that you can choose to set an animal free?

Edit: page 6 under action D, the second paragraph-
Quote:
During the course of the game, players may rearrange their animals at any time, as long as
these rules are followed. A player may release some or all of their animals at any time, at
will (for example, to make room for other animals in a farmyard space). Animals breed at
the very end of the Harvest (see page 5).
